if person A challenges person B to do something, and person B accepts the challenge, they can say "you're on" = "the challenge is on" = "let's do this".

I accept the bet.
In the USA, when one person says, "You're on" it is usually preceded by some sort of bet. What this term means here is, I accept the bet and let us now see who wins.
I assume the previous conversation had to do with who could cook the best Christmas cookies or some such.
